How Stablecoins Became a Backdoor to the Banking System

The original vision of crypto — a decentralized system for cheap, borderless payments — has largely given way to a centralized reality dominated by a handful of new financial intermediaries. Among the most consequential are stablecoins like Tether and USDC, which promise a 1:1 peg to real-world currencies such as the US dollar. They have become the lubricant of the crypto economy, used for trading, lending and as a supposedly safe haven from volatility.

Stablecoins are tightly interwoven with Decentralized Finance (DeFi) services that offer loans, asset exchanges and derivatives. This combination adds layers of leverage to an already opaque market. Crucially, the reserves that back stablecoins are often parked in traditional commercial banks, creating a direct financial pipe between the crypto world and the conventional banking system.

That pipe was stress-tested in March 2023 when Silicon Valley Bank collapsed. Some stablecoin issuers held a portion of their reserves at SVB. Had the Federal Deposit Insurance Corporation not stepped in to guarantee deposits, the resulting shortfall could have caused a depegging, triggering a run that would have cascaded through crypto into traditional finance. The incident made it unmistakably clear that stablecoin risk is no longer contained in a sandbox.

Where the Contagion Lies: Stablecoin Reserves in Traditional Banks

The SVB episode demonstrated that a bank holding stablecoin reserves is a potential single point of failure. If those deposits become inaccessible — through a bank failure, a freeze or fraud — the stablecoin can lose its dollar peg. Because these tokens function as cash equivalents across crypto exchanges and DeFi protocols, a depegging would instantly trigger margin calls, forced liquidations and a cascading sell-off in digital assets. The FDIC's backstop averted that scenario, but the mechanism remains live.

DeFi’s Amplification Effect

DeFi platforms allow users to borrow against crypto collateral or create synthetic assets, often with high leverage. Many of these systems rely on stablecoins as collateral or as the quote currency in lending pools. If a stablecoin wobbles, the entire chain reaction is faster and more violent than in traditional markets because automated smart contracts execute liquidations without human intervention. The complexity and lack of transparency make it hard to estimate the total exposure, even for regulators.

The Regulatory Blind Spot

Regulatory sandboxes were designed to nurture crypto innovation, but they also allowed stablecoins to grow into systemically important instruments without a full prudential framework. The binary assumption that stablecoins are fully backed and instantly redeemable has been shaken. The SVB episode proved that public backstops may be the only thing preventing a crypto-born bank run from infecting the wider financial system. This forced mutual dependence is something neither crypto advocates nor traditional central bankers want.

What Regulators and Market Participants Must Do Next

  • For regulators: Mandate that stablecoin issuers hold reserve assets in segregated, FDIC-insured accounts and limit concentration risk at individual banks. The SVB case showed that an uninsured deposit pool is a systemic vulnerability.
  • For stablecoin issuers: Disclose reserve composition in near real time and undergo stress tests similar to money market funds. The next bank failure must not threaten the peg.
  • For institutional investors and exchanges: Evaluate the banking relationships of any stablecoin you rely on. Diversify across multiple stablecoins and require proof of reserves from multiple independent auditors.
  • For DeFi protocols: Build circuit breakers that pause operations if a major stablecoin deviates from its peg beyond a predefined threshold, limiting automatic liquidation cascades.
